It refers to the local directory containing all the packages
in the directory structure you get when you download packages.
So it is neither the directory where 'setup.exe' is located
not the current working directory.

If it's neither the current working directory nor the directory where setup.exe is located, then how does setup.exe know where to find it?

Are you only interested in knowing where the local directory defaults to the first time it is run on a machine without a Cygwin installation? If so, then yes, it is CWD. Otherwise, the local directory is the local package directory where packages were downloaded last time, which may not be the synonymous with the CWD at the time that you start 'setup.exe'. In any case, the local directory to use is stored in '/etc/setup/last-cache'.
